I've got IE5 installed and probably winsock 2.

So te problem also occurs in alpha2. Am I the only one? I've got a full PC, no IRQ's left and some are being shared; perhaps this causes the problem?
I've no problems accessing the update server and downloading stuff. It only takes one or two eternities. I don't think that IRQs are responsible. I'd guess that there's some problem with your winsocket support. Do you have WinSockets 2? I have. I don't know whether Squeak requires them or not. In any case, it is a good idea to upgrade. You can download an update from Microsoft or install the "default system update" called IE5 :-)

I just found out that Norton Crashguard causes the problem. After closing NC, I was able to update the image.
